Introduction.

A market or an industry is said to be competitive depending on the key market players, that is, suppliers and consumers. The number of suppliers seeking the demand of consumers in the market determines the competition in the market. The other factor that determines the competitiveness of a market is the barriers to entry and exit into the market in the long run.

The nature of competition in the market depends on the number of buyers and sellers in the market such that when both are many, the market assumes a perfect competition nature or monopoly if there is only one seller. The difference between the two extreme market structures is that industries operating in a purely competitive market have no power to set prices, and therefore, they operate at the prevailing price in the market.

On the other hand, a firm operating in a pure monopoly market enjoys full power to determine the price they charge in the market. A perfectly competitive market or perfect monopoly may be nonexistent in real-world markets, but they are very useful in gauging the level of competition in any given market.

The Meaning of Perfect Competition

According to Aumann (1996, 7), Perfect competition is a market structure that assumes the optimum allocation of resources. The market is theoretical and nonexistent in real life. A perfectly competitive market is defined as a market structure in which there are many buyers and sellers such that no one has the power to set or control market prices.

Firms operating in a competitive market are price takers as they operate on the price that is prevailing in the market. There is no competition concerning price. The competition is determined by the quality of the products sold by a particular seller and the preferences of the buyers.

Characteristic of Perfect Competition

A market is considered to have perfect competition if it is characterized by a number of factors. Firstly, all parties in the market have perfect knowledge of the products offered in the market and the prices attached to them. Secondly, there are many buyers and sellers in the market, and therefore no one is obligated to set the prices, but all take the prevailing price (CliffsNotes, 2010, p. 1). Market entry is also free such that firms could join or leave the market any time they decide, depending on the prevailing condition.

The suppliers can sell as much as they can in the market but only at the market price. They have no authority to make prices. There is also a homogeneity of products that are produced by the firms (Aumann, 1996, 7). There is no advertisement in the market because all parties are price takers, and products are perfect substitutes. The perfect knowledge of prices and products also makes advertisement unnecessary.

Normal and Supernormal Profits in Perfect Competition

Normal profits in perfect competition are earned when a firm reaches an economic equilibrium where average cost equals marginal revenue at the point where the firm maximizes profit (Stigler, 1987, 539). Marginal revenue, price, average cost, and marginal cost are always the same when the firms are at their optimum level of production. Normal profit is the profit that is just enough to enable the firm to continue producing and stay in business because it can cover its costs.

In case the average cost falls below the price, the firm earns a supernormal profit. This happens at a profit-maximizing output but does not occur in the long run. Any amount of profit that exceeds the normal profits is categorized under supernormal profits and is earned in the short run.

Short and Long Run Perfect Competitor Price/Output Diagrams

In the short run, there may be high demand for commodities in the market. This causes the increase in the price of the commodities above the average cost making the firm earn supernormal profits. This attracts many firms into the industry/market. This shifts the supply level in the market higher, causing the price to go down (Aumann, 1996, 7).

The profit earned by the new and the existing firms reduces, thus completing away the supernormal profits. The firm can also earn supernormal loss in the short run if the average cost increases above the price. The situation will be corrected when new firms will leave the market, causing supply to go down.

Short Run Perfect Competitor Price

Based on the diagrams above, we see that it is possible for a firm to earn normal and supernormal profits. In the first diagram, the average cost is below the price, meaning that the firm can make a supernormal profit that is equivalent to the shaded region. This can be represented by Q* (a – b) .

The firm is also earning a normal profit at the point where P=MR=MC . This is the equilibrium level of the firm where normal profits are experienced at the point where marginal cost = marginal revenue at the minimum point of the average cost, as shown in the second diagram.

Perfect Competition and Public Interest

The perfect competition will have a great impact on public interest in some respects. For example, consumers may end up getting poor-quality products or services at high prices.

There is also a lack of product variety, showing that consumers have low sovereignty in choosing what best suits them. This is due to the lack of product differentiation. Poor quality is contributed by the fact that there is no competition concerning commodity design and specification because the price in the market is the same.

Allocative and Productive Efficiency

Allocative and Productive Efficiency

A firm is said to be efficient if it attains the optimum production level and also the optimum distribution of scarce resources (CliffsNotes, 2010, p. 1). Allocative efficiency in perfect competition occurs when the firm distributes goods and services according to the consumers’ preferences. It occurs at the point where P=MC , that is, price equals marginal cost.

Productive efficiency, on the other hand, occurs when a given amount of inputs produces a maximum volume of commodities. In this case, the output is achieved at minimum average cost and can occur in the long or short run. In this diagram, both allocative and productive efficiency is achieved at the point (Q, P), where P=MC=AC . At this point, AV (average cost is at its minimum) means that productive efficiency is achieved. Allocative efficiency is also achieved at the same point because of P=MC (price = marginal cost)

Perfect competition as a market structure does not exist in a real market situation. However, its characteristics are very useful in measuring the nature of competition in other market structures like an oligopoly, monopsony, et cetera.

Perfect competition is a concept in microeconomics that describes a market structure controlled entirely by market forces. If and when these forces are not met, the market is said to have imperfect competition.

While no market has clearly defined perfect competition, all real-world markets are classified as imperfect . That being said, a perfect market is used as a standard by which the effectiveness and efficiency of real-world markets can be measured. Perfect competition is an abstract concept that occurs in economics textbooks, but not in the real world. That's because it's impossible to attain in real life.

Theoretically, resources would be divided among companies equally and fairly in a market with perfect competition, and no monopoly would exist. Each company would have the same industry knowledge and they would all sell the same products. There would be plenty of buyers and sellers in this market, and demand would help set prices evenly across the board.

In order for a market to have perfect competition, there must be:

  • Identical products sold by companies
  • An environment in which prices are determined by supply and demand, meaning companies cannot control the market prices of their products
  • Equal market share between companies
  • Complete information about prices and products available to all buyers
  • An industry with low or no barriers to entry or exit

The entry and exit in perfect market competition is not regulated, which means the government has no control over the players in any given industry.

When it comes to their bottom lines, companies typically make just enough profit to stay in business. No one business is more profitable than the next. That's because the dynamics in the market cause them to operate on an equal playing field, thereby canceling out any possible edge one may have over another.

Since perfect competition is merely a theoretical concept, it is difficult to find a real-world example. But there are instances in the market that may appear to have a perfectly competitive environment. A flea market or farmer's market are two examples. Consider the stalls of four crafters or farmers in the market who sell the same products. This market environment is characterized by a small number of buyers and sellers. There may be little to differentiate between the products each crafter or farmer sells, as well as their prices, which are typically set evenly among them.

Imperfect competition occurs in a market when one of the conditions in a perfectly competitive market are left unmet. This type of market is very common. In fact, every industry has some type of imperfect competition. This includes a marketplace with different products and services, prices that are not set by supply and demand, competition for market share, buyers who may not have complete information about products and prices, and high barriers to entry and exit.

Imperfect competition can be found in the following types of market structures: monopolies, oligopolies, monopolistic competition, monopsonies, and oligopsonies.

In monopolies, there is only one (dominant) seller. That company offers a product to the market that has no substitute. Monopolies have high barriers to entry, a single seller which is a price maker. That means the firm sets the price at which its product will be sold regardless of supply or demand. Finally, the firm can change the price at any time, without notice to consumers.

Oligopolies

In an oligopoly, there are many buyers but only a few sellers. Oil companies, grocery stores, cellphone companies, and tire manufacturers are examples of oligopolies. Because there are a few players controlling the market, they may bar others from entering the industry. The firms in this market structure set prices for products and services collectively or, in the case of a cartel, they may do so if one takes the lead.

Monopolistic Competition

Monopolistic competition occurs when there are many sellers who offer similar products that aren't necessarily substituted. Although the barriers to entry are fairly low and the companies in this structure are price makers, the overall business decisions of one company do not affect its competition. Examples include fast food restaurants like McDonald's and Burger King. Although they are in direct competition, they offer similar products that cannot be substituted—think Big Mac vs. Whopper.

Monopsonies and Oligopsonies

Monopsonies and oligopsonies are counterpoints to monopolies and oligopolies. Instead of being made up of many buyers and few sellers, these unique markets have many sellers but few buyers. Many firms create products and services and attempt to sell them to a singular buyer—the U.S. military, which constitutes a monopsony . An example of an oligopsony is the tobacco industry. Almost all of the tobacco grown in the world is purchased by less than five companies, which use it to produce cigarettes and smokeless tobacco products. In a monopsony or an oligopsony, it is the buyer, not the seller, who can manipulate market prices by playing firms against one another.

What's the Difference Between Perfect and Imperfect Competition?

Perfect competition assumes that there are many buyers, many sellers, and identical products. Market forces drive supply and demand, and every company has equal market share. It is purely theoretical. With imperfect competition, at least one element of perfect competition is missing.

What's the Difference Between Market Structure and Perfect Competition?

Different market structures differ from perfect competition in different ways. Monopolies, for example, aren't perfect competition because they are dominated by one seller. Oligopolies are dominated by a few sellers. In perfect competition, there would be no dominant seller, because market share would be divided equally and market forces would drive prices.

What Is an Example of an Imperfect Market?

Every real-world market is an example of an imperfect market because perfect markets don't exist in the real world. Imperfect markets lack perfect competition, such as in the case of monopolies. For example, consider the search engine and digital advertising marketplace. It is an imperfect market because Google is the dominant company, thwarting or buying up competitors. The U.S. Justice Department even filed an antitrust lawsuit, alleging monopolistic practices.

Perfect competition describes a hypothetical market that is purely controlled by market forces. In the real world, perfect competition doesn't exist; some aspect is missing. It may be a difference in products sold, individual companies controlling prices, lopsided market share, consumers with incomplete information, or a high barrier to entry for a particular industry. Whatever the reason, the result is imperfect competition.

A dime a dozen.

When you were younger did you babysit, deliver papers, or mow the lawn for money? If so, you faced stiff competition from many other competitors who offered identical services. There was nothing to stop others from also offering their services.

All of you charged the “going rate.” If you tried to charge more, your customers would simply buy from someone else. These conditions are very similar to the conditions agricultural growers face.

Growing a crop may be more difficult to start than a babysitting or lawn mowing service, but growers face the same fierce competition. In the grand scale of world agriculture, farmers face competition from thousands of others because they sell an identical product. After all, winter wheat is winter wheat, but if they find it hard to make money with that crop, it is relatively easy for farmers to leave the marketplace for another crop. In this case, they do not sell the family farm, they switch crops.

Take the case of the upper Midwest region of the United States—for many generations the area was called “King Wheat.” According to the United States Department of Agriculture National Agricultural Statistics Service, statistics by state, in 1997, 11.6 million acres of wheat and 780,000 acres of corn were planted in North Dakota. In the intervening 25 or so years has the mix of crops changed? Since it is relatively easy to switch crops, did farmers change what they planted in response to changes in relative crop prices? We will find out at chapter’s end.

In the meantime, let's consider the topic of this chapter—the perfectly competitive market. This is a market in which entry and exit are relatively easy and competitors are “a dime a dozen.”

Most businesses face two realities: no one is required to buy their products, and even customers who might want those products may buy from other businesses instead. Firms that operate in perfectly competitive markets face this reality. In this chapter, you will learn how such firms make decisions about how much to produce, how much profit they make, whether to stay in business or not, and many others. Industries differ from one another in terms of how many sellers there are in a specific market, how easy or difficult it is for a new firm to enter, and the type of products that they sell. Economists refer to this as an industry's market structure . In this chapter, we focus on perfect competition. However, in other chapters we will examine other industry types: Monopoly and Monopolistic Competition and Oligopoly .

In the competition between economic models, the theory of perfect competition holds a dominant market share: no set of ideas is so widely and successfully used by economists as is the logic of perfectly competitive markets. Correspondingly, all other market models (collectively labelled ‘imperfectly competitive’ and including monopoly, monopolistic competition, dominant-firm price leadership, bilateral monopoly and other situations of bargaining, and all the varieties of oligopoly theory) are little more than fringe competitors.

A perfectly competitive market

A perfectly competitive market has three main characteristics; there are many buyers and sellers, goods are homogenous and there is free entry and exit into and out of the market. The reason to there being many buyers and sellers is because perfectly competitive firms operate at an efficient scale, which means a high consumers surplus, and because sellers can sell as much quantity as they like at the given market price. It’s not desirable for sellers to decrease the price of their goods as this would reduce their profits, they also have no incentive to increase prices as this would lead them to have no demand, as consumers have perfect market knowledge and are able to purchase close substitute goods. Each firm operating in this market is known to be a price taker.

The aim of perfectly competitive firms is to maximize their profits. The point where they do so is shown on the following diagram:

The price of a good is equal to average revenue which is equal to marginal revenue, as this is the market price set for each quantity of the good. A firm will maximize their profits when price is equal marginal costs.

If a new firm see’s that the market is profitable then this is attractive to them and they will enter the market. However, this will have the effect of increasing supply and Quantity which will lower the price and profits for all firms operating in that market. This could inevitably lead to some firms making zero profits. If this happens and the price of a good becomes less than their average total costs of production, then a firm may take the decision to shut down. They will still have to pay for their fixed and sunk costs, but they will be able to return to the market when economic conditions improve. In today’s climate, many firms (especially firms selling goods with an elastic price elasticity of demand) would have gone into shut down due to the decreased demand as consumers have less disposable incomes – this would lead to their total revenue being less then variable costs. Some firms may also have left the market as their total revenue may not have covered their total costs. This would in theory have the effect of reducing supply in the market, which would reduce quantity and increase prices.

A perfectly competitive market can be seen as being socially efficient, a monopoly on the other hand can not. Instead of there being many buyers and sellers, in a monopolistic market, there is one dominant sole seller. (example – royal mail) A monopoly can be classified as any firm with more then 25% of the market share, or if a firms good or services has no close substitutes.

A characteristic of a monopoly is that it provides barriers to entry. This could occur because the government has given the firm exclusivity to their good or service by giving them a patent or copyright licence. This will allow them to be the sole seller of their product for many years, without any close substitutes, although the government will only offer this if it’s in the interest of the public. A second reason to why a monopoly may exist is because they are the owner of a key resource, this will exclude other firms from producing the same good or service. A final reason may be that they have a lower total average cost of production which makes them more efficient then if two or more firms were producing the goods.

For a seller, owning a monopoly is attractive as they are able to be a price maker. Monopolists are able to maximize their profits by selling a quantity of their good where marginal costs is equal to marginal revenue, but set a price where this equilibrium meets the demand curve. However, a monopolist isn’t desirable for consumers as they create a deadweight loss. (Shown below)

The third type of market structure is an oligopoly. This type of market can be seen as being imperfect (where as a monopoly and competitive markets can be seen as being perfect). There are only a few sellers who dominate this type of market, all of which sell similar goods- an example being supermarkets, which are dominated by Tesco, Sainsburys and ASDA. All of these firms could be seen as being price makers, therefore any action by one of the firms can affect the levels of profits for all the other firms operating in that market.

Firms operating in this market would be able to profit maximize if they tried to act like a monopoly market structure. Although, this may involve collusion which is seen as becoming efficient, but antitrust laws are set in place to prevent this from happening.( An example of collusion within supermarkets, was when they agreed to price fix milk in 2007.) However, because firms are not allowed to agree on prices and quantities of goods, firms in a oligopolistic market aim to increase their market share and become market leader, therefore they increase their output which has the effect of reducing prices. This means they are unable to profit maximize.

Essay # 1. meaning of markets :.

The term market structure refers to the type constituents and nature of an industry. It includes the relative and absolute size of firms, active in industry, easiness in the entry into business, the demand curve of the firm products etc.

There are two extremities of the market structure on this basis, on one end there is a market of perfect competition and on the other perfect monopoly market. In between these two extremities there are monopolistic competition, oligopoly, duopoly etc.

In common usage the word market designates a place where certain things are bought and sold. But when we talk about the word market in economics, we extend our concept of market well beyond the idea of single place to which the householder goes to buy something. For our present purpose, we define a market as an area over which buyers and sellers negotiate the exchange of a well- defined commodity. For a single market to exist, it must be possible for buyers and sellers to communicate with each other and to make meaningful deals over the whole market.

Several economists have attempted to define the term market as used in economics.

Some of them are as under:

According to Curnot, “Economists understand by the term market not any particular market-place in which things are bought and sold, but the whole of any region in which buyers and sellers are in such free intercourse with one another that the price of the same goods tends to equality easily and quickly.”

In the eyes of Prof. Chapman, “The term market refers not necessarily to a place but always to a commodity and the buyers and sellers who are to direct competition with one another”.

In simple words, the term market refers to a structure in which the buyers and sellers of the commodity remain in close contact.

Essay # 2. Features of the Markets:

On the basis above-mentioned definitions we can mention following main features of the market:

(i) Commodity:

For the existence of market, a commodity- essential this is to be bought and sold. There cannot be a market without commodity.

(ii) Buyers and Sellers:

Buyers and sellers are also essential for market. Without buyers and sellers the sale-purchase activity cannot be conducted which is essential part of a market.

(iii) Area:

There should be an area in which buyers and sellers of the commodity live in. It is not essential that the buyers and sellers should come to a particular place to transact the business.

(iv) Close Contact:

There should be close contact and communication between, buyers and sellers. This communication may be established by any method. For example, in olden days this contact and communication was possible only when the buyers and sellers of a particular commodity could come at a particular place.

But now with the developed means of communication physical presence of buyers and sellers at one particular place is not essential. They can contact with, each other through letters, telegrams, telephones, etc. In the boundary of a market we include only those buyers and sellers who can maintain regular close contacts.

For instance, India’s farmers (or sellers of grains) have no close contacts with the consumers (or buyers) of England, hence though they are the buyers and sellers of grains yet do not come under the purview of a market.

(v) Competition:

There should be some competition among buyers and sellers of the commodity in a market.

Essay # 3. Elements of Market Conduct:

(a) seller and buyer concentration:.

Here, seller concentration means in certain industry the number of active firms is very limited and these few firms produce a large part of the total supply. In other words, there firms possess the market power in a sense that any one of these firms can affect the market price by making change in the quantity of its product.

In full competition, each firm produces a very small part of the total production. Hence, it cannot affect the market price. In this type of market, the seller concentration is zero. So, as we move from the perfect competitive market towards pure monopolist market, the quantity of seller concentration increases.

(b) Market Power:

Every competitive firm attempts to get market power by making difference in the product. From economic point of view difference in the product or product heterogeneousness affects the market, structure significantly. In the position of homogeneous product when a seller makes even a slight change in the price of product the consumers begin to purchase the product sold by other producers.

In other words the firm producing homogeneous product has to face the perfectly elastic demand curve. On the contrary in the position of heterogeneous products any single firm can increase some price without being affected due to the preferences of the consumer.

(c) Product Differentiation:

In the perfect competition market all firms sell the same or homogeneous product. But in the market, in reality a single product is sold by the different producers, claiming that all products (such as toothpaste) are not same. The producers bring variety by means of brand name, packaging, size, colour, taste, weight etc. In spite of no locational differences, variety is seen by means of retailer service, home delivery, credit facility etc.

(d) Barriers in Entry:

Seller’s concentration indicates that how some firms acquire dominance in an industry, consequently the real competition between the firms is lessened or limited. If there are some barriers in the entry of new firms, then the prospective competition is also limited.

The types of such barriers are as follows:

(i) Cost profit to the present firm which is not available to the new firms.

(ii) Legal barriers in entry.

(iii) Product difference and advertisement etc. cause the presence of strong preference among consumers for the products sold by the established firms.

(e) Other Elements:

Apart from these main elements, there are some other elements to be considered. One of them is the growth rate of market demand. In this situation the firms are somewhat idle. On the contrary in a rapidly growing industry the firms also become more competitive. In the growing market every firm is struggling and striving for more demand.

If there is more elasticity of the price demand of a product, the firm will be motivated to lessen the price in order to increase ones portion in the total sale. In the condition of oligopoly when a firm decreases price other firms also do the same. Then all firms derive benefit in the condition of more elastic demand. If the product demand is inelastic no firm will tend to change price.

Essay # 4. Market Performance:

Market performance means the evaluation of the derivation of the behaviour of any industry when it behaves differently than the established superior laws of the market. It is assumed that in the position of the perfect competition only an industry can perform well. But when the market is derivated from the condition of perfect competition, then the market behaviour also changes. Now the question arises, as to how a market performance can be evaluated in any industry?

Certain acceptable indicators are as follows:

1. Profitability:

All firms have an objective like profitability, profit maximisation or satisfactory level of profit. But profitability in any industry does not depend only upon the performance of the firm. It also depends upon monopolist power, product diversity, or inefficient use of resources etc. Economists have used the hypothesis of normal profit. It is the rate of profit which makes the firm not to leave the industry. The performance level affects the quantity of profit significantly.

2. Productivity:

It is an index of production of per unit input used, if more production is possible by the same units then there is growth in productivity. Growth in production is an indicator of efficient performance of an industry.

But this index is also not without practical shortcomings. Till we cannot keep the other factors stable, it is difficult to measure productivity of certain means/ inputs, like labour on capital. Besides this the units of labour, capital, or land are heterogeneous, so when a change occurs in the quantity of an input, there is also a change in its quality. For example when we recruit more workers, first we recruit more skilled ones and then the less skilled.

Information about the performance of an industry can be derived from its growth rate also. The measure of growth rate of an industry can be known from the product, employment and wealth creation. But every index creates problems in measuring the performance.

For example, it is possible that in an industry more and more people get employment, or there is a rapid rate of wealth accumulation. But it is also possible that the resources are not efficiently used. Likewise when the growth rate is high we do not have information of production cost, whether it is more or less.

4. Effect on Index:

Now the question arises whether the market structure affects the indexes of market performance. Profitability is one of the many indicators of performance. For example in perfect competition, a firm earns normal profit in long term while in monopoly or market having monopolist power, the firm earns extra-normal profit in long term also.

Excessive seller concentration, barriers in entry and product difference can make firm earn more profit in long term also. Likewise we take growth index. Both in monopoly and oligopoly markets firm produces less than its capacity or there is a position of extra capacity.

5. Ill Effects on Firm Growth:

Thus, the growth of the firm is affected adversely. Productivity and efficiency are associated with each other. In the position of monopoly and oligopoly a firm has extra capacity which means inefficient use of resources and low level of productivity. Lastly, the social performance of a firm is also affected by market structure. In monopoly and perfect competition, consumer and labour, both are exploited. Growth in competition decreases the power of exploitation of the producers.

6. Social Performance:

The performance level of an industry can be evaluated in the item of many social bases. These social bases can be income redistribution or other indicators of social welfare. For example the social performance of the medicine industry can be measured by the decrease in the illness period or death rate.

If the expansion/growth of any industry results in decrease of present inequalities of income in society, or it helps in reducing poverty or unemployment then the performance level of the industry can be called high.

Market Structure Conduct Performance Interrelations:  

In micro economics the equilibrium of the firm and industry is studied. On the contrary industrial economics is more related to change in market structure, resulting in the changes of market behaviour or firm’s behaviour, which ultimately affect their market performance. So, industrial economics can be studied with the help of structure conduct performance approach or model.

Complexity of Interrelations:

According to the economists, the interrelations between the structures, conduct performance are sufficiently complex. To conclude it can be said that market structure affects the behaviour of a firm and behaviour of a firm affects its performance (profitability) in the market.

Introduction, types of market structures.

In an ordinary market structure, there is the assumption that there are several and different sellers and buyers. The result of this is fair competition where price of goods is determined by the forces of demand and supply. This is so because, in such a market, both the seller and buyer are equally able to influence the price.

However, this is not always the case. Some market industries have only a single seller or much fewer sellers than consumers, limiting the buyer’s ability to influence the price. This paper discusses the various market structures that exist in our market today and the various pricing strategies that could be applied in their management.

Pure monopoly

This type of market exists when there is only a single seller controlling the supply of goods or services in the entire market. He alone can control the price and prevents other businesses from entering the market. They commonly exist in a government-regulated setting. A case in point is the provision of electric and Natural gas utilities in the United States.

The government is the sole provider of these utilities and regulates their delivery to the public through the state, federal and local agencies. The prices are not arrived at through the forces of demand and supply but by the structures of the government. “The agencies govern the prices they charge, the terms of their services to consumers, their budgets and construction plans, and their programs for energy efficiency and other services,” (Regulatory Assistance Project 2011, P. 3).

Competition in this sector cannot thrive since the government provides subsidies to these utilities so as to provide cheaper services to the public, something that small private entities are unable to do. In addition, the infrastructural and technological requirement for the provision of the services would be so much of an expense for a private entity to meet.

Even though the government is the price maker here, it cannot set prices at a level that the consumer will not be able to afford if it wants to make profits. To set the prices, the monopolist should use the market demand curve and use it to set its own prices. The position marginal revenue for the monopolist should be less than the marginal revenue (MR). The position and elasticity of the demand curve works to limit the pricing mechanism of the monopolist.

The firm can only make maximum profits, on a short term, where the additional cost used to produce one more unit is equal to the resulting revenue from that one unit. For normal profits, the average revenue (AR) should be equal to the Average Total Cost (ATC). In the long run, the firm will only make profits where the AR is greater than the average cost (AC). (Mcconnel & Brue, 2009)

Pure Competition Market structure

This is a kind of a market where no single entity monopolizes the price determination process. Prices of goods are determined by forces of demand and supply and every player in the market has a part to play. A classic example would be a street vendor business.

In this kind of business, there is a large number of buyers and sellers and anyone may enter or leave the market at will without any barrier to doing so. Both consumers and producers are well informed of the prices and quality of goods and goods are homogenous across the market without much differentiation.

Every partaker is interested in maximizing profits as opposed to monopolizing the market whose returns are non-increasing to scale. Factors of production are freely mobile within the market with flexibility to ever-changing market circumstances. There are no new firms in the industry thus the same number of firms remains throughout.

In this market, the price is normally given by the demand and supply curve, as determined by the market forces, hence referred to as a ‘price taker’. The firm will sell its products at the current market prices and has no power to alter those prices. The stock is fixed while the supply curve will be perfectly elastic. In the short run, the firm can try to increase supply by increasing variable inputs. Profit will be maximized when MR is equal to MC. The firm must however fix their output to the prevailing market prices.

In the long run, the firm may change their unit of output as new firms enter the market. Supernormal profits will be realized where AR is greater than AC. When AR is greater than AC small firms starts quitting the market resulting into a decreased price. This will go on until AR is equal to AC and the firm makes normal profits. (McConnell & Brue, 2009)

Monopolistic Competition

This is a form of market where sellers deal with competitive products but which are differentiated from one another. It is almost like a perfect competition but though there are many firms in the industry, the products of each company are differentiated to make them unique to products of other firms.

An example is the Nike shoes. Even though many firms make shoes, which are equally competitive, only Nike makes that kind of shoe and one cannot obtain it from any other firm. The shoe is homogenous and specific to the firm and their differentiation gives monopoly over Nike to make the shoe alone.

Here, just like perfect market, the firm will take the market prices as determined by rival firms and will be forced to disregard their own influence on prices. In the short run, the firm may determine the prices depending on its level of differentiation and will have the same effects as a monopoly making huge economic prices.

However, as time goes by and competition increases, the effect of differentiation loosens gradually and the market changes to a perfect competitive one, with less profits. At the optimum quantity of production and optimum price, the firms will now earn normal profits. The equilibrium point, no new firms will be entering the industry.

Oligopoly market structure

This is a situation where there are few sellers of a commodity. The commodity being sold is however very similar but not identical to the others in the market. Products are close substitutes of each other but each firm has monopoly power over its own product. It also includes a duopoly where there are only two firms dealing with the product, e.g., Coca-cola and Pepsi. These two companies are the only known producers of carbonated soft drinks, yet their products are differentiated from each other.

For other firms to enter the market, they will require heavy investment and highly developed technology and incur high costs of promotion, thus posing a major barrier to entry of new firms and competition. The existing firms may also decide to merge, presenting even more difficulty to new entry. Both sellers have a substantial amount of influence on the pricing policies but there is mutual interdependency in price. The prices therefore remain relatively stable.

In this case, the pricing of Coca-cola will affect Pepsi’s price appreciably and the vice versa. Therefore, the best way is to agree, as between the two firms, on a pricing policy that is comfortable to the two firms. When such collusion of price determination occurs, the firms agree on an identical price, normally high, maximizing their profits and minimizing the production costs.

The pricing may be done through cost-plus pricing, which involves adding percentages of profit margin to Average Variables Cost to obtain the price. It may also be arrived at through the Mark-up pricing. Here the percentage mark-up it predetermined to cover the average margin. The AVC is estimated through the units of output produced over a given period of time. The level of output is used to determine the average cost.

Monopsony competition

Denotes a situation where one buyer buys from several existing sellers and he is therefore, the main determinant of the price in the entire market.

It is mostly found in the market for the exchange of factor services. The price he sets is lower than the market price and the quality exchanged is not correspondent to the price. For example, major sports clubs such as the National Baseball Association (NBA).

A baseball player wishing to be professional baseball player can only seek employment from NBA only. NBA will determine the minimum factor price which the player will and can take.

Though the monopsony is the price maker, if he wants to obtain quantity services, he has to part with a higher price or incur additional expenses or wages to hire more workers. The additional wages will enable him to earn more profits. These additional expenses are the marginal factor cost and the additional profits are the marginal revenue product. For maximization of profits, the firm should hire the quantity equal to the marginal factor cost and marginal revenue product, where these two curves meet, (Africa Awards, 2011).

The basic assumption of the existence of a perfect competitive market therefore, rarely exists. We have seen that there are markets dominated by one or two sellers or even one buyer.

Each market structure’s existence, however, is dependent on its power to influence the market price. There are also other minor types of markets that exist apart from the ones covered in this paper, for example a bilateral monopoly-duopsony, a market with two buyers and one seller. Also

Bilateral oligopoly-monopsony; one buyer and few sellers. However, all these are embedded in the five main ones discussed above.

1. Understand the question

Make sure you understand the essential point of the question. If appropriate, you could try and rephrase the question into a simpler version.

For example:

Q. Examine the macroeconomic implications of a significant fall in UK House prices, combined with a simultaneous loosening of Monetary Policy.

In plain English.

  • Discuss the effect of falling house prices on the economy
  • Discuss the effect of falling interest rates (loose monetary policy) on economy

In effect, there are two distinct parts to this question. It is a valid response, to deal with each separately, before considering both together.

It helps to keep reminding yourself of the question as you answer. Sometimes candidates start off well, but towards the end forget what the question was. Bear in mind, failure to answer the question can lead to a very low mark.

2. Write in simple sentences

For clarity of thought, it is usually best for students to write short sentences. The main thing is to avoid combining too many ideas into one sentence. If you write in short sentences, it may sound a little stilted; but it is worth remembering that there are no extra marks for a Shakespearian grasp of English. (at least in Economics Exams)

Look at this response to a question:

Q. What is the impact of higher interest rates?

Higher interest rates increase the cost of borrowing. As a result, those with mortgages will have lower disposable income. Also, consumers have less incentive to borrow and spend on credit cards. Therefore consumption will be lower. This fall in consumption will cause a fall in Aggregate Demand and therefore lead to lower economic growth. A fall in AD will also reduce inflation.

I could have combined 1 or 2 sentences together, but here I wanted to show that short sentences can aid clarity of thought. Nothing is wasted in the above example.

Simple sentences help you to focus on one thing at once, which is another important tip.

3. Answer the question

Quite frequently, when marking economic essays, you see a candidate who has a reasonable knowledge of economics, but unfortunately does not answer the question. Therefore, as a result, they can get zero for a question. It may seem harsh, but if you don’t answer the question, the examiner can’t give any marks.

At the end of each paragraph you can ask yourself; how does this paragraph answer the question? If necessary, you can write a one-sentence summary, which directly answers the question. Don’t wait until the end of the essay to realise you have answered a different question.

Most students will have revised a question on: “The benefits and costs of the Euro. Therefore, as soon as they see the Euro in the title, they put down all their notes on the benefits and costs of the Euro. However, this question is quite specific; it only wishes to know the impact on fiscal and monetary policy.

The “joke” goes, put 10 economists in a room and you will get 11 different answers. Why? you may ask. The nature of economics is that quite often there is no “right” answer. It is important that we always consider other points of view, and discuss various different, potential outcomes. This is what we mean by evaluation.

Macro-evaluation

  • Depends on the state of the economy – full capacity or recession?
  • Time lags – it may take 18 months for interest rates to have an effect
  • Depends on other variables in the economy . Higher investment could be offset by fall in consumer spending.
  • The significance of factors . A fall in exports to the US is only a small proportion of UK AD. However, a recession in Europe is more significant because 50% of UK exports go to EU.
  • Consider the impact on all macroeconomic objectives . For example, higher interest rates may reduce inflation, but what about economic growth, unemployment, current account and balance of payments?
  • Consider both the supply and demand side . For example, expansionary fiscal policy can help to reduce demand-deficient unemployment, however, it will be ineffective in solving demand-side unemployment (e.g. structural unemployment)

Example question :

The effect of raising interest rates will reduce consumer spending.

  • However , if confidence is high, higher interest rates may not actually discourage consumer spending.

In both diagrams, we place the same tax on the good, causing supply to shift to the left.

  • When demand is price inelastic, the tax causes only a small fall in demand.
  • If demand is price elastic, the tax causes a bigger percentage fall in demand.

2. Time lag

In the short term, demand for petrol is likely to be price inelastic. However, over time, consumers may find alternatives, e.g. they buy electric cars. In the short-term, investment will not increase capacity, but over time, it may help to increase a firms profitability. Time lags.

3. Depends on market structure

If markets are competitive, then we can expect prices to remain low. However, if a firm has monopoly power, then we can expect higher prices.

4. Depends on business objectives

If a firm is seeking to maximise profits, we can expect prices to rise. However, if a firm is seeking to maximise market share, it may seek to cut prices – even if it means less profit.

5. Behavioural economics

In economics, we usually assume individuals are rational and seeking to maximise their utility. However, in the real world, people are subject to bias and may not meet expectations of classical economic theory. For example, the present-bias suggest consumers will give much higher weighting to present levels of happiness and ignore future costs. Marketable permits A government can decide on the maximum desired level of pollution in an area. 🗸🗸 It then distribute pollution rights (marketable permits) to factories within that area. 🗸🗸 This means that each factory can pollute to a certain limit. 🗸🗸 It means that marketable permits are licenses that polluters can buy or sell to meet the control levels set by government. 🗸🗸

Parvus. The World Market and the Agricultural Crisis . Economic essays. Translated from the German by L. Y. St. Petersburg, 1898. Publ. 0. N. Popova (Educational Library, Series 2, No. 2). 142 pp. Price 40 kopeks.

This book, by the gifted German journalist who writes under the pseudonym of Parvus, consists of a number of essays describing some of the phenomena of modern world economy, with the greatest attention paid to Germany. Parvus’ central theme is the development of the world market and he describes mainly the recent stages of this development in the period of the decline of England’s industrial hegemony. Of the greatest interest are his remarks on the role being played by the old industrial countries that serve as a market for the younger capitalist countries: England, for example, swallows up an ever-growing amount of German manufactured goods and at the present time takes from one- fifth to a quarter of the total German export. Parvus employs the data of commercial and industrial statistics to describe the peculiar division of labour between the various capitalist countries, some of whom produce mainly for the colonial market and others for the European market. In the chapter headed “Towns and Railways” the author makes an extremely interesting attempt to describe the most important “forms of capitalist towns” and their significance in the general system of capitalist economy. The remaining and greater part of the book (pp. 33-142) is devoted to questions concerning the contradictions in present-day capitalist agriculture and the agrarian crisis. Parvus first explains the influence of industrial development on grain prices, on ground rent, etc. He then outlines the theory of ground rent developed by Marx in Volume III of Capital and explains   the basic cause of capitalist agrarian crises from the stand point of this theory. Parvus adds data on Germany to the purely theoretical analysis of this question and comes to the conclusion that “the last and basic cause of the agrarian crisis is increased ground rent due exclusively to capitalist development and the consequent increased price of land.” “Eliminate these prices,” says Parvus, “and European agriculture will again be able to compete with the Russian and American.” “Its [private property’s] only weapon against the agrarian crisis is, with the exception of fortuitous favourable combinations on the world market, the auctioning of all capitalist landed properties” (141). The conclusion drawn by Parvus, therefore, coincides, by and large, with Engels’ opinion; in Volume III of Capital Engels pointed to the fact that the present-day agricultural crisis makes the ground rents formerly obtained by European landowners impossible. [2] We strongly recommend to all readers who are interested in the questions mentioned above to acquaint themselves with Parvus’ book. It is an excellent reply to the current Narodnik arguments on the present agricultural crisis which are constantly to be met with in the Narodnik press and which suffer from a most essential shortcoming: the fact of the crisis is examined in disconnection from the general development of world capitalism; it is examined, not from the stand point of definite social classes, but solely for the purpose of deducing the petty-bourgeois moral on the viability of small peasant farming.

The translation of Parvus’ book, can, on the whole, be considered satisfactory, although in places awkward and heavy turns of speech are to be met with.

How does the gig economy support entrepreneurship.

Have you ever wondered where some of the most iconic American brands came from? Think of products such as Coca-Cola or Nike athletic shoes. Or think of convenient ways of doing business such as buying nearly anything online from Amazon.com or managing your calendar, photo collection, and media library using your iPhone. Well, many of these products and companies started with an individual who had a great idea and a willingness to work hard and take risks to turn that idea into reality. We call these people entrepreneurs.

Entrepreneurship 

Entrepreneurs develop new products and start new businesses. They recognize opportunities and the prospect of financial rewards. They enjoy working for themselves and will accept challenges. There are certainly risks for entrepreneurial activity: Entrepreneurs often risk their own money or borrow against their future earnings; they forgo other opportunities (say, taking a job as an engineer, nurse, or accountant) to pursue their dreams. Of course, chasing your dreams doesn't always pay the bills. So how do they make ends meet?

Enter the Gig Economy

For people who want to work for themselves, the gig economy provides some exciting opportunities. It is made up of companies whose business model usually involves a smartphone app that serves a key role in two-sided markets , matching people who want and will pay for a service with those who will provide a service for a fee. In fact, an app plays a key role in how these businesses function; it can make launching a new business a little easier because it takes care of many of the details that a small business would often have to do on their own, such as attracting clients, collecting fees, and compensating producers for the jobs they perform. 

App-based ride-hailing businesses such as Uber and Lyft are some of the most widely known in the gig economy. Ride-hailing apps offer low barriers to entry because drivers use their own or rented cars to offer rides whenever they choose. These businesses offer workers true flexibility; there are no minimum hour requirements, so drivers can work however many hours they want to.

Making Ends Meet with Gigs 

Entrepreneurs can both work in the gig economy and establish a new business at the same time. This enables them to smooth their income while they develop their product and work to get their business up and running; that is, they can supplement their income when their new business is slow. In fact, the vast majority of Uber drivers work only 8, 12, or maybe 15 hours a week driving, 2 using these gigs to supplement their income from their startup or another job. So how do entrepreneurs balance working on their business venture and working their gig job?

Balancing Gig Work and Entrepreneurship

Let's again use Uber as an example. Research suggests that an Uber driver's willingness to work is related to the driver's reservation wage, 3 which is the earnings level below which the person will not work. For example, if a worker's reservation wage is $25 per hour, then the worker will not accept work for less than that: Wages above $25 per hour result in surplus, so the worker will gladly take the work. 

Consider an entrepreneur who just started a small business but also wants to supplement income while the product catches on, so she drives Uber when her schedule allows. Her reservation wage might be very high during hours in which her new business is open—say, $75 per hour. But her reservation wage might be lower in the evenings when she would otherwise be socializing or relaxing—say, $10 per hour. In this case, an entrepreneur would be less likely to drive Uber during regular business hours (9 a.m.-5 p.m.) and more likely to drive in the evenings and on weekends.

Data suggest the same pattern; that is, Uber drivers provide more rides outside of conventional business hours. The figure shows the working habits of employed males over 20 years of age surveyed in the American Time Use Survey (darker areas) and the working habits of Uber drivers (lighter areas). As suggested, Uber drivers put in more hours in the early morning, in the evenings, and on weekends. 

Economist Judith Chevalier tells the story of being picked up in a very nice, very large car on a recent business trip. In addition to driving for Uber, the driver also ran a funeral service. When Chevalier asked her about her reasons for driving, the driver said, "If nobody dies, I drive. If somebody dies, I don't." 4 Her answer shows that she knew her reservation rate and that she valued the extra work and wages to help smooth her income over time.

The gig economy supports entrepreneurship by providing entrepreneurs with opportunities to earn extra income. In fact, researchers suggest that the gig economy supports and encourages more entrepreneurial activity, finding an increase of 4-6% in new business registrations following the arrival of the gig economy in a city. 5 In short, the gig economy provides services that people value, and it also has a spillover: It encourages entrepreneurial activity by supplementing and smoothing the income of entrepreneurs.

COMPROMISE IN MOSCOW: THE NOMINEE; Foreign Policy Expert With Little Economics

In selecting Yevgeny M. Primakov for Prime Minister, President Boris N. Yeltsin has picked a wily diplomat and steely opponent of American dominance.

There is no question that the choice of Mr. Primakov, a foreign policy strategist and former intelligence chief, is a popular one for the Communist opposition and for Russians who miss the stability of Soviet times.

What Mr. Primakov has not done, however, is grapple with the task of advancing market reforms in a country shaped by seven decades of Communist rule.

His few pronouncements on economics have been vague musings about the need to use the power of the state to strengthen ailing industries, and complaints about the International Monetary Fund.

By all accounts, his success will depend heavily on the aides who are entrusted with economic policy. And as Russia's new Government begins to take shape, it is looking more like a disparate coalition of Communists, social democrats and market reformers than a coherent team.

''Primakov is not a Communist,'' said Mikhail Berger, an economic specialist and editor of the newspaper Sevodnya. ''He is not red. But he is a bit pink.''

Mr. Primakov, 68, grew up in the Soviet Union's lost empire. He was born in Kiev, now the capital of Ukraine, and raised in Tbilisi, Georgia. Of Jewish heritage, he adopted the family name of his stepfather in a concession to the anti-Semitism of Soviet times.

He graduated from the Institute of Oriental Studies in Moscow and became a Pravda correspondent in the Middle East, a profession often linked to intelligence gathering.

When Mikhail S. Gorbachev led the Soviet Union, Mr. Primakov was on the liberal end of the Soviet orthodoxy, but hardly a bold reformer. He ran the Institute of World Economy and International Relations, a leading Soviet research institute, before becoming a Politburo member and Gorbachev aide.

He stepped onto the world stage when he sought to block American military action to reverse the 1990 Iraqi invasion of Kuwait. In a feverish round of shuttle diplomacy, he tried to negotiate a compromise to give Saddam Hussein a face-saving way out.

That did not endear Mr. Primakov to the Americans, but it did him no harm at home. Mr. Gorbachev later made him head of the Foreign Intelligence Service, one of the successors of the K.G.B. He was the highest-ranking official to keep his job after the collapse of the Soviet state, a sign of his bureaucratic survival skills.

Mr. Primakov used his intelligence post to weigh in on foreign policy, issuing reports that assailed Washington for trying to take advantage of a weakened Russia.

Those are increasingly popular views in Russia. And when President Yeltsin ran for re-election in 1996, he sought to appeal to nationalist sentiment by making Mr. Primakov his Foreign Minister.

''Primakov represents today's paradigm,'' said Aleksandr Oslon, one of Russia's most highly regarded pollsters. ''He is a conservative. He is wily and without youthful zeal. That corresponds to the popular mood that Russia is not strong, that no one wants to help us and that we need to be wiley.''

With Russia's economy in ruins, Russia's diplomats have had limited room for maneuver. A pragmatist, Mr. Primakov has developed a working relationship with Secretary of State Madeleine K. Albright.

But he has also challenged American dominance in a way that stops just short of confrontation. He has fought relentlessly against NATO expansion. He has frustrated tough action to quell the fighting in Kosovo. He has backed the sale of Russian antiaircraft missiles to the Greek Cypriot Government, a move Washington worries could lead to a war between Greece and Turkey, two NATO members.

''Primakov wants to fix Russia's position as a great power,'' said Igor Golemiovsky, the editor of the newspaper Novaya Izvestia. ''His position is that everyone should have to take account of the new Russia.''

With Russians lining up to retrieve their savings from insolvent banks and the value of the ruble changing by the hour, the new Russia does not look much like a great power.

Sergei V. Kiriyenko, the Prime Minister who was ousted last month, was touted as a technocrat who put politics aside to focus on economics. Mr. Primakov is the reverse. He was praised today as a savvy leader who would nurture political ties with the Communists and pro-market forces while leaving the nitty-gritty of economic policy to others.

It is not clear, however, how he would rescue Russia. His economic philosophy, to the extent he has defined it, is a vague melding of capitalist and socialist themes.

In a speech at the Royal Institute of International Affairs in London in June, Mr. Primakov said there was no danger that Russia would return to its Communist past. But he went on to criticize the I.M.F. while endorsing the use of credits to help Russia's stricken industry as part of some sort of Russian version of President Franklin D. Roosevelt's New Deal.

''We did not pay enough attention to economic growth because we were focused on macroeconomic financial stability at the request of the I.M.F.,'' he said. ''We can learn from the United States. During the process of recovery from the Great Depression, Roosevelt took some state measures, tax measures that benefited the development of industry.''

Those slogans have soothed the left-wing opposition. But just what they would mean in practice and who would define them is unclear.

Grigory A. Yavlinsky, the leader of the liberal Yabloko Party, who called for Mr. Primakov's selection, is a leading candidate for a high economic post. Mr. Yavlinsky's party resembles the social democratic parties of Western Europe, and he has been skeptical of the tough ''currency board'' plan the Kremlin promoted last week to establish a fixed rate for the ruble.

But he is just one of the politicians who are likely to find a place on in the Primakov coalition. Yuri D. Maslyukov, a Communist member of Parliament and the former head of the Soviet economic planning agency, is likely to become a first deputy prime minister.

Viktor V. Gerashchenko, the head of the central bank from 1992 to 1994, whose ''loose money'' policies help foster the ruble's plunge, may even be restored to that post, Mr. Yeltsin's spokesman said.

That appointment would not sit well with Boris G. Fyodorov, a pro-capitalist Kremlin aide who has ties to Mr. Primakov. He worked for him during Soviet times when Mr. Primakov led the world economic institute.

Unlike Mr. Yavlinsky, Mr. Fyodorov is a ardent champion of currency controls. And his views of Mr. Gerashchenko are clear. Mr. Fyodorov once wrote a dictionary of economic terms in which he described Mr. Gerashchenko as the ''worst central banker in the world.''

There are major economic and geopolitical challenges brewing a "100-year storm" in China, says the billionaire investor Ray Dalio.

In a LinkedIn post on Wednesday, Dalio listed five major forces casting a shadow on Beijing, detailing headwinds he says have been building up over the past four decades.

"When there is a lot of debt and big wealth gaps at the same time as there are great domestic and international power conflicts and/or great disruptive changes in nature (like droughts, floods, and pandemics, which China is especially prone to) and great changes in technology, there is an increased likelihood of a '100-year big storm,'" Dalio wrote. "That is the current environment in China."

First, the debt problem . China has for the past few years been mired in a property crisis that has hamstrung its economy by sending real-estate prices, asset prices, and employment in a downward spiral. On top of that, the country has an aging population, which is weighing on the financial system, especially under the legacy of the one-child policy. Dalio said those trends were depressing economic activity, prices, and psychology.

Then there's a growing internal wealth gap that has spurred the government to push for more "common prosperity," Dalio said. He added that the shifting policy focus had been "fear-inducing," which has additionally soured the mood in China.

Next, there's the increasingly fraught relations with the US . The power conflict between the two countries has bled into investor sentiment, steering money away from China. Businesses have been caught in the crossfire too, trying to appease the US.

"In trade and capital flows, a cat-and-mouse game has developed that has led companies and people to move to neutral countries and to try to appear to be non-Chinese or not Chinese sympathizers, so much so that the Chinese are having problems getting other countries and companies to accept them being there and/or investing in them," Dalio wrote.

China is also dealing with a technological war with the US, Dalio wrote. Both countries are pouring money into technologies including AI and quantum computing, each trying to get the lead over the other, he said.

Finally, there are the risks of the climate crisis , including floods, droughts, and pandemics, all of which are likely to cost a lot, he said.

"The circumstances and the mood in China have indisputably changed to become more threatening," Dalio said.
